Liquidity providers are being urged to rethink how they judge returns as 1inch argues that headline APY and trading volume can obscure the risks embedded in automated market making. The firm says LPs effectively sell volatility in exchange for fees, while impermanent loss and loss-versus-rebalancing can erode results when markets move. The central question is whether fee income truly compensates for the risks being absorbed. In a 50:50 pool, a doubling of one asset can leave an LP about 5.7% behind simple holding, while a fivefold rise can widen the gap to roughly 25%.
Aqua changes one part of the LP risk equation
Traditional measures can also mislead when volume comes from arbitrage rather than ordinary users. Retail flow can generate fees without systematically exploiting stale prices, while arbitrageurs trade against pools as prices lag wider markets. Stable pairs introduce another problem: months of modest returns can be disrupted by a depeg that leaves LPs concentrated in the weaker token. High activity and apparently stable assets do not automatically translate into attractive risk-adjusted outcomes. 1inch also warns that audits cannot eliminate smart-contract vulnerabilities, while oracle design, governance structure and token-emission-funded yields can materially change the quality of a strategy.
Operational security adds another layer. Unlimited token approvals can leave wallets exposed long after an LP stops using a protocol, because a compromised contract may still transfer approved assets without a new transaction. 1inch recommends reviewing position size against downside scenarios, comparing performance with simply holding the same assets and periodically revoking unnecessary permissions. Risk management begins with understanding what an LP is actually being paid to accept. That assessment includes price volatility, depegging risk, protocol controls, approval exposure and the economic source of yield rather than relying on a displayed APY alone.
